Basically there's 2 ways:
From scatch (usually using "Green Stuff", or other modelling putty) and Cut & Paste (take bits of one mini and glue them to another)

Lord Ball has it right pretty much.
You can sculpt something brand new, or sculpt new parts to add on to an existing Miniature.
OR
You can simply repaint a figure, or as he said cut and paste. match up a new head or arms to another figure. Takes delicate knife work and super glue. Then it's all about paining it to look different or nice.
The choice of paint is up to you, but small size brushes are a must to have. It is a good idea to have many shades of colors, otherwise you spend too much time mixing colors. Mixing is fine, but its hard to make an exact color again if you mess up at any point and either run out of the color or the paint all dries up.
Last thing you want is a paint sealer, the spray king works the best, and come sin either glossy or dull versions.
